Do short-term loans affect your mortgage approval or interest rate?

To answer the question in one sentence, yes - it can affect getting a mortgage if not appropriately managed. So, what do you do? Let us discuss how short-term loans can affect your mortgage eligibility and how you can manage them efficiently.

Types of short-term loans and their effect when you don’t manage them properly

Personal loan

Any debt listed on the credit report can affect your mortgage eligibility. With personal loans, lenders usually check whether or not you’ve managed the loans properly and how your previous loans affect your debt-to-income ratio.

When you plan to take out a mortgage loan, lenders prefer people who make on-time payments on loans. To determine how much you qualify for a mortgage loan, the lenders check your debt-to-income ratio. Most lenders prefer a back-end ratio to be within 36%. If your back-end ratio is low, the personal loan payment might not make any difference. The front-end ratio is how much of your income is used for your housing expenses, including mortgage payments. It needs to be within 28%. The back-end ratio is the amount you pay towards your overall debt expenses.

Credit card loan

You may think why a credit card is included in this section. If you swipe your credit card for a considerable amount and repay it within the payment due date, it won’t be a problem. However, if you cannot repay the amount within the due date and need to roll over the balance to the next cycle, you will have to pay interest on the outstanding balance.

It also gets reflected on your credit report once every 45 days, and some lenders/creditors update more frequently. Moreover, if your credit utilization ratio increases, that is, your borrow more than 30% of your available credit limit, then it may hurt your score. Those with the highest credit score usually keep their credit utilization ratio within 10%. The lower the ratio, the higher are your chances of qualifying for a mortgage loan with suitable terms and conditions.

Payday loan 

It is probably the most talked-about short-term loan, and it may be due to its very high-interest rates. Once you take out a payday loan, it is pretty easy to fall into the trap. What happens is, if you can’t repay the loan with your next paycheck, you have to pay high-interest rates. Many people take out another payday loan to repay the previous one, and thus, they end in the payday loan debt trap.

While taking out a payday loan, make sure you know your state payday loan laws. Every state has its payday loan laws, and in some states, payday loans are illegal. You have to repay the principal amount in such a case, and you’re not liable to pay the interest. While taking out a payday loan, check the company’s invoice and check out the logo to be sure it’s a reliable company.

Usually, payday loan lenders don’t report these loans to the credit bureaus. However, if you default on a loan and the lender assigns or sells it to a collection agency, it may report it to the credit bureaus. If that happens, it will affect your credit score. Your mortgage lender may also increase the interest rate since they think you cannot manage your loans properly.  

What other difficulties may you experience if your credit score is not good?

If your credit score is not good, you may have to make a relatively higher down payment to qualify for a mortgage loan with favorable terms and conditions.

However, it might be difficult for you to make a higher payment when you face debt problems. In that case, the lender may want you to purchase a PMI (Private Mortgage Insurance).

Usually, you need to purchase a PMI if you can’t make a 20% down payment (of the purchase price) on your home. If that happens, you will have to bear the cost of purchasing the insurance policy. It protects the lender’s investment in the house.

Here, I would like to mention that even if you qualify for a mortgage with a low credit score, you may have to pay higher interest rates if your credit score is not good and your credit report is not blemish-free. However, you can opt to spend more on a down payment to reduce the principal amount on loan, thereby reducing the total interest payments.

You may opt for an FHA mortgage loan if you don’t qualify for a home loan due to your credit score. It is relatively easier to be eligible for an FHA loan than a conventional mortgage loan.

In the end, I would like to say that always check your credit report and score before applying for a mortgage loan. Also, get pre-approved for a mortgage before you start looking for a house. It will help you choose a home that you can afford. And above all, plan a budget such that you can make your mortgage payments on time and pay it off on time.
